For anyone considering investing in commercial real estate, one of the first questions you will want to ask is: what return on investment will I get from this property or, in other words, what is its yield?
Yield is an important way of measuring the future income on an investment. It is particularly important in commercial real estate as capital growth rates are not usually as high as the residential market. So the return you get now and in the future is a key factor in working out whether to invest.
So, how do you work out yield?
Yield is calculated as a percentage, based on the property’s cost or market value, annual income and running costs. It does not take into account how much the property increases in value over time (ie the capital growth).
When calculating yield, it’s important to know if you are calculating ‘gross yield’ or ‘net yield’. Gross yield is everything before expenses, whereas net yield takes into account running expenses such as management fees, maintenance costs, stamp duty and vacancy costs.
Yield definition
Yield calculations are worked out by dividing the annual rental income on a property by how much it cost to buy. For example:
Gross yield = annual rental income (weekly rental x 52) / property value x 100.
So if you buy a retail property for $750,000 and rent it out for $1,500 a week ($78,000 annually) the annual return on your investment, or your yield, will be 10.4 percent. This is an example of gross yield, where the running expenses of owning a retail business have not been taken into account.
Commercial properties typically return a much higher yield than residential, generating yields upwards of 7 percent compared to yields of 4-5 percent in residential.
What drives yield?
Yield, business confidence and occupancy rates are the top three drivers of the commercial real estate market.
All three are affected by consumer confidence, politics and the economy. Commercial property yields are more susceptible to market conditions than residential properties as people will always need somewhere to live, whereas business can and do go out of business. This risk is reflected in the higher yields that commercial property attract. 
The demand for property is one of the key drivers of yield. When demand is high, the cost of buying an investment property increases. The more you pay, the less yield you get (unless rental income increases in proportion to the purchase price). When yields are decreasing this is often referred to as ‘hardening yields’.
The opposite is also true. When demand for property is down, prices fall and yields can increase. When the rent-to-value ratio increases it is referred to as ‘softening yields’.
It is important to note that yields are a measurement of expected return on your investment and not a guarantee. Potential investors need to take into account all the other factors, such as likelihood of finding and retaining a good, long-term tenant, maintenance and infrastructure costs, suitability and location of a property and all the other factors that can impact on your ability to achieve your expected yield.

Low global and local interest rates have spurred a significant rise in commercial property prices in Australia in recent years according to HSBCE seniro economist Paul Bloxham.
In his 2017 forecast he says his has been partly driven by a global ‘search for yield’.
"Commercial property prices have risen across office, industrial and retail commercial property," he said.
"The rise in commercial property prices has significantly outpaced rents, pushing yields lower, and driving them to converge towards global commercial property yields, which are still lower than those in Australia.

"However, much like the housing market, the trends vary across the major cities. 
In Sydney and Melbourne, where economic conditions have been stronger, office vacancy rates have edged lower, supporting prices and rents. 
"However, yields have still fallen as growth in commercial property prices outpaced growth in rents. In Perth, Brisbane and Adelaide, where economic conditions have been weaker, office vacancy rates have risen. This has seen rents fall, while office prices have tracked broadly sideways, which has also weighed on commercial property yields. 
"The recent lift in global interest rates could take some of the support away from commercial property prices. Oversupply of commercial properties in Brisbane and Perth, which have seen a sharp rise in vacancy rates, could also weigh on apartment markets in those cities, given the substitutability across these types of properties."

Yield: what is it & what drives it in commercial real estate?

Yield is one of the key factors in deciding whether or not to invest in a commercial property. And it is also one of the most confusing for people to understand.
Knowing what type of yield is being talked about, and how it was calculated, will make you a much more informed investor. Unless you know the difference, you won’t be comparing apples with apples.
Basically when it comes to yield there are two types: gross yield and net yield.
Gross yield is everything before expenses. It is calculated as a percentage based on the property’s cost or market value divided by the income generated by the property.
Net yield is everything after expenses. It takes into account all the fees and expenses associated with owning a property. As such, it is a far more accurate way of calculating actual yield. It is also much harder to calculate as most costs are variable.
However factoring in everything you can, and making educated guesses about the things you can’t, will give you a much clearer sense of what the likely yield will be.
What should be included in net yield?
The costs associated with owning a commercial property include annual and one off fees such as taxes, ongoing costs such as insurance and rates, and variable costs such as maintenance and vacancy costs.
Net yield should include fees and expenses such as stamp duty, land tax, strata levies and any legal costs.
Ongoing costs include water rates, council taxes, property management fees and insurance costs. However, a lot of commercial leases pass these costs on to the tenant. You can exclude any costs that are likely to be borne by the tenant.
Variable costs include maintenance and repairs as well as the cost of vacancy.
Commercial properties can take longer to find tenants than residential ones. It makes sense to factor this in to your calculations. For example, you may want to assume that your property will be untenanted for a month so you would deduct one month’s worth of rent from your income.
Calculating net yield
To calculate net yield, you need to deduct all the expenses (ongoing costs + cost of vacancy) from the annual rental income (weekly rent x 52). You then divide that number by the property’s purchase price and times it by 100. This will give you the percentage yield.
Net yield = (weekly rental x 52) – costs / property value x 100
For example, if you buy a property for $750,000 with an annual rental income of $78,000  ($1,500 a week) and yearly costs of $12,000, you would get a net yield of 8.8%.
In this example, the costs include $5500 of ongoing costs and $6500 for one month unrented.
Obviously this is just an example. You will need to review each property on its own merits.
But understanding how the net yield has been calculated (what it includes and excludes) will help you make a more informed decision when investing in a commercial property.

Melbourne's house rental yields dip to 3%: Corelogic RP Data

Retail investors have shown a strong interest in the sub $5 million market resulting in firming yields. 
"These yields typically range between 6.5% and 7.5% for properties in prime locations, with properties in regional and neighbourhood locations having a higher range of 7% to 8.5%," Herron Todd White suggested.
The discrepancy in the yields of these three types of retail property promotes the importance of location in this asset class. 
The valuation firm suggest an example of how retail property yields in Brisbane are firming is the sale at 190 Enoggera Road, Newmarket (see table below). 
On the other hand, retail centres with a higher price point over $5 million are generally achieving slightly softer yields of between 7.5% and 8.75% again depending on the location.

Brisbane retail sales turnover up: HTW

Foreign investors are no longer primarily seeking prime and super prime retail assets as a result of the high demand and low supply of quality retail assets in Melbourne, according to valuers, Herron Todd White.
"Foreign and domestic investors are becoming increasingly willing to invest in retail assets that represent a higher degree of risk," the July report noted.
"This is one reason why much of the retail market in Melbourne is currently experiencing yield compression."
The recent sale of 415-417 Collins Street, a partially vacant three- level office building with ground floor and basement retail, confirmed to HTW that investors are now prepared to accept sub 4% yields for quality retail assets.
"Selling for $8,888,888, which was $2.5 million above the reserve, this demonstrates a yield of only 2.2%," it noted.
The first quarter of 2015 had seen Melbourne large format retail experience rental increases.
"And it should also be noted that vacancy rates for large format retail have fallen significantly over the previous two years.
"The increased demand for large format retail is due primarily to the resurgence in household goods spending and increased residential construction activity," it added.

However numerous investors bought in with promises of then double digit yields.
Port Hedland has fared the worst <a href="https://propertyobserver.com.au/finding/residential-investment/sales-and-auctions/44345-port-hedland-asking-prices-fall-further" target="_blank">on the price drop front</a>, but still ranks in Australia's top 12 rental yield locations as calculated by Investar. 
Many others on the list have holiday town income yields.

Port Hedland property ranks Australia's 12th best yielding town: Investar

Average gross rental yields for both houses and units fell in June due to dwelling values rising faster than weekly rents, according to a new report from CoreLogic RP Data.
CoreLogic June RP Data Hedonic Home Value Index found the expected gross yield for a house in a capital city is 3.5%, similar to the last record low in 2007. The average gross yield for a unit also fell during the month to 4.4%, close to the 2007 'all-time low' of 4.3%
CoreLogic RP Data head of research Tim Lawless said the pace of capital gains will remain higher than rental growth which will push rental yields even lower over the coming months.
“Melbourne continues to hold the unfortunate title of the lowest yielding capital city, but if current trends continue, it won’t be long before Sydney overtakes Melbourne due to the substantially higher rate of capital gain in the face of comparatively low rental appreciation” Mr Lawless said. 
"Brisbane is now recording the highest gross rental yield for apartments, at 5.4%, and the only capital city where gross rental yields have improved over the year has been Hobart which is now starting to rival Darwin as the highest yielding capital city for houses."
